A large amount of our Tesla Roadster sales revenue in 2009 was due to the fulfillment of orders from reservati<strong>on</strong>s taken in prior<br />

years.<br />

As of December 31, 2009 we had sold 937 Tesla Roadsters to customers, almost all of which were sold in the United States and<br />

Europe, of which a large number were reserved by customers in prior years. Of these Tesla Roadsters, we delivered and recognized<br />

revenue <strong>on</strong> 324 in the quarter ended September 30, 2009 as we made a significant effort to increase our producti<strong>on</strong> capacity in order<br />

to accelerate deliveries to customers. As a result, our revenues in the quarter ended September 30, 2009 were significantly higher than<br />

in prior quarters. Additi<strong>on</strong>ally, to date many of our Tesla Roadster sales have been made to pers<strong>on</strong>s who had pre-existing<br />

relati<strong>on</strong>ships with our management team or who are affluent individuals with a str<strong>on</strong>g interest in owning a novel product. It may be<br />

difficult to attract high numbers of new Tesla Roadster customers who do not have pre-existing relati<strong>on</strong>ships with us or who are<br />

attracted to buy the Tesla Roadster after its initial novelty phase. We may not have a significant wait list of orders for our Tesla<br />

Roadster in the future, and we may not be able to maintain or increase our vehicle sales revenue in future quarters. This may be the<br />

case even though we will make significant investments to expand our network of Tesla stores and sales pers<strong>on</strong>nel. Furthermore,<br />

potential customers may decide to defer purchasing the Tesla Roadster in anticipati<strong>on</strong> of our planned next generati<strong>on</strong> Tesla Roadster<br />

or Model S.<br />

We have received <strong>on</strong>ly a limited number of current reservati<strong>on</strong>s for Tesla Roadsters and Model S sedans, all of which are<br />

subject to cancellati<strong>on</strong>.<br />

As of December 31, 2009, we had unfilled reservati<strong>on</strong>s for approximately 220 Tesla Roadsters and approximately 2,000 Model<br />

S sedans, all of which are subject to cancellati<strong>on</strong> by the customer up until delivery of the vehicle. All of our reservati<strong>on</strong>s are<br />

refundable, subject to a cancellati<strong>on</strong> fee and we have had a significant number of customers who submitted reservati<strong>on</strong>s for the Tesla<br />

Roadster or the Model S cancel those reservati<strong>on</strong>s. Our customers have historically cancelled, and may cancel, their reservati<strong>on</strong>s for<br />

many reas<strong>on</strong>s, including the customer’s inability to fund the purchase, the customer’s decisi<strong>on</strong> to forego the purchase during the<br />

ec<strong>on</strong>omic downturn, the customer’s lack of c<strong>on</strong>fidence in our l<strong>on</strong>g-term viability and our ability to deliver the promised vehicle, the<br />

customer’s c<strong>on</strong>cern over the ultimate price of the vehicle, including the price of its opti<strong>on</strong>s, or the potentially l<strong>on</strong>g wait from the time<br />

a reservati<strong>on</strong> is made until the time the vehicle is delivered. In additi<strong>on</strong>, given the l<strong>on</strong>g lead times that we have historically<br />

experienced between customer reservati<strong>on</strong> and delivery <strong>on</strong> the Tesla Roadster and that we expect to experience <strong>on</strong> the Model S, there<br />

is a heightened risk that customers that have made reservati<strong>on</strong>s may not ultimately take delivery <strong>on</strong> vehicles due to potential changes<br />

in customer preferences, competitive developments and other factors. For example, when we delayed the introducti<strong>on</strong> of the original<br />

Tesla Roadster in fall 2007, we experienced a significant number of customers that cancelled their reservati<strong>on</strong>s and requested the<br />

return of their reservati<strong>on</strong> payment. If we encounter delays in the introducti<strong>on</strong> of the Model S, we believe that a significant number of<br />

our customers could cancel their reservati<strong>on</strong>s. As a result, no assurance can be made that reservati<strong>on</strong>s will not be cancelled and will<br />

ultimately result in the final purchase, delivery, and sale of the vehicle. Such cancellati<strong>on</strong>s could harm our financial c<strong>on</strong>diti<strong>on</strong>,<br />

business, prospects and operating results.<br />

If we are unable to design, develop, market and sell new electric vehicles and services that address additi<strong>on</strong>al market<br />

opportunities, our business, prospects and operating results will suffer.<br />

We may not be able to successfully develop new electric vehicles and services, address new market segments or develop a<br />

significantly broader customer base. To date, we have focused our business <strong>on</strong> the sale of high-performance electric vehicles and have<br />

targeted relatively affluent c<strong>on</strong>sumers. We will need to address additi<strong>on</strong>al markets and expand our customer demographic in order to<br />

further grow our business. In particular, we intend the Model S to appeal to the customers of premium sedans, which is a much larger<br />

and different demographic from that of the Tesla Roadster. Successfully offering a vehicle in this vehicle class requires delivering a<br />

vehicle with a higher standard of fit and finish in the interior and exterior than currently exists in the Tesla Roadster, at a price that is<br />

competitive with other premium sedans. We have not completed the design, comp<strong>on</strong>ent sourcing or manufacturing process for the<br />

Model S, so it is difficult to forecast its eventual cost,<br />
