Theirmantra of “I don’t care about thestock price, as long as I get mydividend” dramatically changedlast year.At first, all stocks fell. Highyieldingcompanies were leveraged,faced earnings issues,industry headwinds and neededto preserve cash, so dividendswere suspended or cut and stockprices stayed low. Meanwhile,efficient companies with growingbusiness models recoveredquickly, increased market share,stock prices accelerated and laterdividends raised.Bringing us to today and aconundrum for income investors.Low Interest Rates Meet Inflation- Two year ago, certificatesof deposits at 2.5% are renewingat 1% or less. Add the Fedindicating short-term rates willbe held, even if inflation exceedsits 2% target rate. Thus thosebuying treasuries or investmentgradecorporate bonds risk earningless than inflation.Outdated Criteria Brings ConcentrationRisks - The philosophyof every investment mustachieve a certain level of dividendyield is a fallacy. Meaning,you can’t build a portfolio only ofstocks with greater than 4%, 3%or even 2% yield.For example, if 2% dividendyield is required to own a stock,a/o 1/20/21 you’d disqualify 76of 120 (64%) largest companiesin S&P 500 Index. Require a 4%dividend yield? Only 12 companiesremain, limited to oil & gas,tobacco, drugs or telcom. That’snot being selective, that’s concentrationrisk and avoiding growingcompanies.Income investors need a newperspective.Seek Total Return Approach- Instead of yield alone for income,think a combination ofyield, dividend growth and stockprice appreciation. If you require4% income distribution and yourportfolio yields 2%, the other 2%comes from selling investments.Relatively small and can occurnaturally when rebalancing tomanage risk.Growth of Dividends - Growingcompanies reinvest earningsinto projects to increase futurecash flows. Dividends come fromcash flows, and many growthcompanies yield 1.5% or less.Given this, these are ignored byincome investors. Huge mistake,let me explain.Yield-On-Cost (YOC) - Measuresthe compounding of dividendincreases. Divide currentdividend paid by what you paidfor the share, multiply by 100.Real world example, large softwarecompany averages ~1.5%yield last 5 years. Dividend increasesresults in shares bought5 years ago having 4.2% YOC,meaning your initial investmentnow pays 4.2% annually. Bondscan’t do this, they’re fixed.
