Agreements <strong>on</strong> FDI Inflows<br />

Abstract<br />

The last two decades have witnessed an extensive growth in foreign direct <str<strong>on</strong>g>investment</str<strong>on</strong>g> (FDI)<br />

flows to developing countries. This has been accompanied by an increase in competiti<strong>on</strong><br />

am<strong>on</strong>gst the developing countries to attract FDI, resulting in higher <str<strong>on</strong>g>investment</str<strong>on</strong>g> incentives<br />

<str<strong>on</strong>g>of</str<strong>on</strong>g>fered by the host <str<strong>on</strong>g>government</str<strong>on</strong>g>s <str<strong>on</strong>g>and</str<strong>on</strong>g> removal <str<strong>on</strong>g>of</str<strong>on</strong>g> restricti<strong>on</strong>s <strong>on</strong> operati<strong>on</strong>s <str<strong>on</strong>g>of</str<strong>on</strong>g> foreign firms in<br />

their countries. This has also led to an ever-increasing number <str<strong>on</strong>g>of</str<strong>on</strong>g> bilateral <str<strong>on</strong>g>investment</str<strong>on</strong>g> treaties<br />

(BITs) <str<strong>on</strong>g>and</str<strong>on</strong>g> regi<strong>on</strong>al <str<strong>on</strong>g>agreements</str<strong>on</strong>g> <strong>on</strong> <str<strong>on</strong>g>investment</str<strong>on</strong>g>s. In this scenario, the questi<strong>on</strong> addressed by<br />

the study is: How effective are these selective <str<strong>on</strong>g>government</str<strong>on</strong>g> <str<strong>on</strong>g>policies</str<strong>on</strong>g> <str<strong>on</strong>g>and</str<strong>on</strong>g> <str<strong>on</strong>g>investment</str<strong>on</strong>g><br />

<str<strong>on</strong>g>agreements</str<strong>on</strong>g> in attracting FDI flows to developing countries <str<strong>on</strong>g>and</str<strong>on</strong>g> do FDI from developed <str<strong>on</strong>g>and</str<strong>on</strong>g><br />

developing countries resp<strong>on</strong>d similarly to developing host countries’ <str<strong>on</strong>g>policies</str<strong>on</strong>g>? To answer<br />

this, the study examines the <str<strong>on</strong>g>impact</str<strong>on</strong>g> <str<strong>on</strong>g>of</str<strong>on</strong>g> fiscal incentives <str<strong>on</strong>g>of</str<strong>on</strong>g>fered, removal <str<strong>on</strong>g>of</str<strong>on</strong>g> restricti<strong>on</strong>s <str<strong>on</strong>g>and</str<strong>on</strong>g><br />

signing <str<strong>on</strong>g>of</str<strong>on</strong>g> bilateral <str<strong>on</strong>g>and</str<strong>on</strong>g> regi<strong>on</strong>al <str<strong>on</strong>g>investment</str<strong>on</strong>g> <str<strong>on</strong>g>agreements</str<strong>on</strong>g> with developed <str<strong>on</strong>g>and</str<strong>on</strong>g> developing<br />

countries <strong>on</strong> FDI inflows to developing countries, after c<strong>on</strong>trolling for the effect <str<strong>on</strong>g>of</str<strong>on</strong>g> ec<strong>on</strong>omic<br />

fundamentals <str<strong>on</strong>g>of</str<strong>on</strong>g> the host countries.<br />

The analysis is first undertaken for aggregate FDI inflows to fifteen developing countries <str<strong>on</strong>g>of</str<strong>on</strong>g><br />

South, East <str<strong>on</strong>g>and</str<strong>on</strong>g> South East Asia for the period 1980-81 to 1999-2000. Separate analyses are<br />

then undertaken for FDI from developed <str<strong>on</strong>g>and</str<strong>on</strong>g> developing countries. The results based <strong>on</strong><br />

r<str<strong>on</strong>g>and</str<strong>on</strong>g>om effects model show that fiscal incentives do not have any significant <str<strong>on</strong>g>impact</str<strong>on</strong>g> <strong>on</strong><br />

aggregate FDI, but removal <str<strong>on</strong>g>of</str<strong>on</strong>g> restricti<strong>on</strong>s attracts aggregate FDI. However, FDI from<br />

developed <str<strong>on</strong>g>and</str<strong>on</strong>g> developing countries are attracted to different selective <str<strong>on</strong>g>policies</str<strong>on</strong>g>. While<br />

lowering <str<strong>on</strong>g>of</str<strong>on</strong>g> restricti<strong>on</strong>s attract FDI from developed countries, fiscal incentives <str<strong>on</strong>g>and</str<strong>on</strong>g> lower<br />

tariffs attract FDI from developing countries. Interestingly, BITs, which emphasize n<strong>on</strong>discriminatory<br />

treatment <str<strong>on</strong>g>of</str<strong>on</strong>g> FDI, are found to have a significant <str<strong>on</strong>g>impact</str<strong>on</strong>g> <strong>on</strong> aggregate FDI.<br />

But it is BITs with developed countries rather than developing countries that are found to<br />

have a significant <str<strong>on</strong>g>impact</str<strong>on</strong>g> <strong>on</strong> FDI inflows to developing countries.<br />
