CHAPTER 1Economic Problems and PoliciesFOR EIGHT YEARS economic policy and the news about the economyhave been dominated by inflation. The story has been a frustratingone. Over the period from the end of 1965 to the end of 1973 consumerprices rose by 45 percent, or at an average rate of 4.8 percent a year.There were fluctuations. Twice during the period the rate of inflation declinedsignificantly. But in the last of the 8 years the rate of inflation washigher than in any of the others. During the 8 years the inflation came invarious forms—sometimes led by wages, sometimes by prices, by foods, byoil; sometimes it was domestic and sometimes imported. Many programshave been launched to stop it—without durable success. Inflation seemeda Hydra-headed monster, growing two new heads each time one was cut off.The problem was not confined to the United States; indeed inflation wasworse in most other countries.Several important points seem clear to us from the experience of the past8 years. One is that while continued rapid inflation is not inevitable, thecourse of unwinding it will be long and difficult. There is by now a greatdeal of inflation built into our system. For one thing, both workers and employersare now used to high increases in money wages which reflect theexpectation of rapid inflation, and only gradually can these be moderated.Inflation is similarly built into the level of interest rates. The public ishighly sensitive to inflation and reacts in an inflationary way to any newswhich confirms its expectation of inflation. Against this background, tohope that we can "wring the inflation out of the system" by the end ofsome short period is to assure disappointment. Whoever undertakes now tofight inflation must be prepared to stay the long course. We think it isnecessary to do this, and also to recognize why we must do it. Experienceextending over almost a decade teaches us that if we do not fight inflationeffectively it will accelerate.The American people have prospered over the past 8 years. Our realincomes have risen. Our real consumption expenditures have risen, andour real assets have risen, in total and per capita. These are facts of greatimportance. But they do not relieve us of the need to bring inflation undercontrol, and to accept the cost of doing so for the sake of avoiding thegreater costs of an accelerating inflation.21
