<strong>Industry</strong> risks<br />

The key area of risk for <strong>the</strong> <strong>in</strong>dustry is <strong>the</strong> ability to ma<strong>in</strong>ta<strong>in</strong> marg<strong>in</strong>s due to:<br />

• competition from imports;<br />

• <strong>the</strong> high cost base of <strong>the</strong> process<strong>in</strong>g sector;<br />

• <strong>the</strong> low level of growth <strong>in</strong> <strong>the</strong> category; and<br />

• <strong>in</strong>creas<strong>in</strong>g share be<strong>in</strong>g captured by generics.<br />

In relation to imports, a potential area of risk relates to <strong>the</strong> development of free trade agreements<br />

such as that with S<strong>in</strong>gapore. These may pave <strong>the</strong> way for <strong>in</strong>creased imports of bottled oil. To date,<br />

<strong>the</strong> ref<strong>in</strong>er <strong>in</strong>dustry has used its skills <strong>in</strong> management of <strong>in</strong>ward logistics to provide a competitive<br />

advantage particularly <strong>in</strong> <strong>the</strong> food service and commercial sectors.<br />

The high cost base of <strong>the</strong> process<strong>in</strong>g <strong>in</strong>dustry – both crush<strong>in</strong>g and ref<strong>in</strong><strong>in</strong>g – is a key issue when<br />

compared to <strong>the</strong> very competitive South American <strong>in</strong>dustry. The economies of scale obta<strong>in</strong>ed by<br />

<strong>the</strong>se plants and <strong>in</strong>creas<strong>in</strong>g shipment sizes allow crude and ref<strong>in</strong>ed oil to be landed <strong>in</strong> Australia at<br />

very competitive values.<br />

To combat this, <strong>the</strong> crushers have cont<strong>in</strong>ued to focus on push<strong>in</strong>g costs down through:<br />

• controll<strong>in</strong>g core costs of steam, electricity and repairs and ma<strong>in</strong>tenance – <strong>the</strong>se account for<br />

about 20 per cent of process<strong>in</strong>g costs;<br />

• <strong>in</strong>creas<strong>in</strong>g volume to reduce per unit fixed costs; and<br />

• reduc<strong>in</strong>g orig<strong>in</strong>ation costs, for example, <strong>the</strong> jo<strong>in</strong>t venture by Cargill with Gra<strong>in</strong>corp and Allied to<br />

form <strong>Australian</strong> Gra<strong>in</strong> Accumulation.<br />

Ano<strong>the</strong>r way for <strong>the</strong> crusher to improve marg<strong>in</strong>s is vertical <strong>in</strong>tegration of both oil and meal. This is<br />

common practice globally where crush<strong>in</strong>g, ref<strong>in</strong><strong>in</strong>g, pack<strong>in</strong>g and even consumer market<strong>in</strong>g are<br />

<strong>in</strong>tegrated <strong>in</strong>to <strong>the</strong> one operation. This has not yet occurred <strong>in</strong> Australia.<br />

For <strong>the</strong> crusher, manag<strong>in</strong>g price risk on raw materials is a key issue. The crusher can do this by<br />

hedg<strong>in</strong>g oil aga<strong>in</strong>st Chicago, meal aga<strong>in</strong>st Chicago, seed aga<strong>in</strong>st W<strong>in</strong>nipeg or a comb<strong>in</strong>ation.<br />

However, all have <strong>in</strong>herent difficulties.<br />

<strong>Price</strong> <strong>Determ<strong>in</strong>ation</strong> <strong>in</strong> <strong>the</strong> <strong>Australian</strong> <strong>Food</strong> <strong>Industry</strong> A <strong>Report</strong><br />

Ano<strong>the</strong>r area of risk for <strong>the</strong> <strong>in</strong>dustry is <strong>the</strong> <strong>in</strong>creased focus on reduc<strong>in</strong>g fat <strong>in</strong> <strong>the</strong> diet. This tends to<br />

have greatest impact <strong>in</strong> <strong>the</strong> retail sector as consumers cut out fat that is visible – such as<br />

margar<strong>in</strong>e on bread – but cont<strong>in</strong>ue to eat <strong>in</strong>visible fat – such as fast food and processed foods. The<br />

fat used <strong>in</strong> <strong>the</strong> retail products sector tends to be price driven and <strong>the</strong>refore palm and tallow – both<br />

high <strong>in</strong> saturated fats – are <strong>the</strong> largest volume players <strong>in</strong> this market.<br />

Value-add<strong>in</strong>g<br />

The <strong>in</strong>dustry has looked to product <strong>in</strong>novation to drive growth <strong>in</strong> marg<strong>in</strong>s and re<strong>in</strong>vigorate <strong>the</strong><br />

market. This has <strong>in</strong>cluded:<br />

• products targeted to <strong>the</strong> functional food market <strong>in</strong> <strong>the</strong> form of margar<strong>in</strong>es that are enriched with<br />

plant sterols to provide health benefits. S<strong>in</strong>ce enter<strong>in</strong>g <strong>the</strong> market <strong>the</strong>se products have quickly<br />

<strong>in</strong>creased sales and now account for 3 per cent of <strong>the</strong> market. These products retail at around<br />

three times <strong>the</strong> value of <strong>the</strong> standard product;<br />

• margar<strong>in</strong>e blends with olive oil to create improved image and health awareness. This segment of<br />

<strong>the</strong> market is grow<strong>in</strong>g strongly and retails at a premium to <strong>the</strong> standard product;<br />

• margar<strong>in</strong>e blends with butter; and<br />

• blends <strong>in</strong> cook<strong>in</strong>g oil – for example, olive/canola and specialty products such as monosun and<br />

monola – as ways of add<strong>in</strong>g value and expand<strong>in</strong>g markets. This has also <strong>in</strong>cluded product<br />

variations such as Asian oils suited to particular uses such as stirfry<strong>in</strong>g.<br />
