households. S<strong>in</strong>ce the voucher distribution would be undertaken annually,<br />

appropriate target<strong>in</strong>g procedures could be developed, avoid<strong>in</strong>g the more chaotic<br />

allocations <strong>and</strong> associated leakages that can arise when relief must be hastily<br />

distributed. <strong>The</strong>re are many questions <strong>and</strong> challenges associated with this idea that<br />

still need to be fully considered, <strong>in</strong>clud<strong>in</strong>g the logistical <strong>and</strong> operational implications<br />

of retail<strong>in</strong>g such vouchers (e.g. what would happen if potential beneficiaries lose their<br />

vouchers <strong>in</strong> the catastrophe?; where could beneficiaries redeem the vouchers if the<br />

catastrophe chokes off supplies to markets <strong>and</strong> dramatically <strong>in</strong>creases the price of<br />

what is left?), the massive rais<strong>in</strong>g of public awareness required, <strong>and</strong> the risks to the<br />

reputation of the relief agency, among others. In practice, some comb<strong>in</strong>ation of the<br />

first <strong>and</strong> second options may be best.<br />

Us<strong>in</strong>g <strong>in</strong>dex <strong>in</strong>surance <strong>for</strong> disaster relief would also have implications <strong>for</strong> the way<br />

relief is funded. Instead of ad hoc fundrais<strong>in</strong>g whenever emergencies arise, the<br />

f<strong>in</strong>ancial needs of relief agencies could be annualized <strong>in</strong> the <strong>in</strong>surance premium.<br />

Governments <strong>and</strong> donors would then face a predictable annual contribution, which<br />

could be easier to budget <strong>for</strong>. However, changeable government objectives <strong>and</strong> donor<br />

priorities could underm<strong>in</strong>e the susta<strong>in</strong>ability of this approach over time.<br />

<strong>Index</strong> <strong>in</strong>surance <strong>for</strong> development<br />

<strong>Index</strong> <strong>in</strong>surance <strong>for</strong> the promotion of agricultural development seems most promis<strong>in</strong>g<br />

<strong>for</strong> help<strong>in</strong>g households, f<strong>in</strong>ancial service providers <strong>and</strong> <strong>in</strong>put suppliers manage lowto<br />

medium-frequency, covariate risks such as drought, major pest outbreaks <strong>and</strong> excess<br />

ra<strong>in</strong>fall (see Table 2 on page 23). To serve a development purpose, the <strong>in</strong>dex should<br />

be def<strong>in</strong>ed aga<strong>in</strong>st events that are highly correlated with regional agricultural<br />

production or aga<strong>in</strong>st the loss of key productive assets. However, extend<strong>in</strong>g <strong>in</strong>surance<br />

to high-frequency, weakly covariate or <strong>in</strong>dependent risks (e.g. localized hail damage<br />

or small-scale flood events) would make it difficult to identify regional <strong>in</strong>dices that<br />

have an acceptably low level of basis risk (the potential mismatch between <strong>in</strong>dextriggered<br />

payouts <strong>and</strong> the actual losses suffered by the policy holder). Moreover,<br />

households <strong>and</strong> f<strong>in</strong>anciers often have alternative <strong>and</strong> more cost-effective ways of<br />

manag<strong>in</strong>g these less covariate risks (see Table 1 on page 14).<br />

With development-focused <strong>in</strong>dex <strong>in</strong>surance, households can play an important<br />

role <strong>in</strong> protect<strong>in</strong>g their productive assets <strong>and</strong> consumption, thereby putt<strong>in</strong>g<br />

themselves <strong>in</strong> a position to pursue riskier, but potentially more profitable farm<strong>in</strong>g<br />

strategies. However, these ga<strong>in</strong>s may be too modest on their own to justify pay<strong>in</strong>g an<br />

unsubsidized <strong>in</strong>surance premium each year.<br />

<strong>The</strong> real payoff from development-focused <strong>in</strong>dex <strong>in</strong>surance arises when it unlocks<br />

access to high-value markets, modern technologies <strong>and</strong> <strong>in</strong>puts, agricultural<br />

<strong>in</strong><strong>for</strong>mation, <strong>and</strong> credit <strong>and</strong> other f<strong>in</strong>ancial services (Case Study 2: India – PepsiCo).<br />

Such comprehensive agricultural development packages can lead to game-chang<strong>in</strong>g
