THE POTENTIAL FOR SCALE AND SUSTAINABILITY IN WEATHER INDEX INSURANCE<br />

FOR AGRICULTURE AND RURAL LIVELIHOODS<br />

A number of key challenges rema<strong>in</strong> <strong>for</strong> <strong>in</strong>dex <strong>in</strong>surance, <strong>in</strong>clud<strong>in</strong>g:<br />

• Design<strong>in</strong>g products that balance mean<strong>in</strong>gful coverage with an af<strong>for</strong>dable premium;<br />

• M<strong>in</strong>imiz<strong>in</strong>g basis risk;<br />

• Secur<strong>in</strong>g delivery channels <strong>for</strong> product distribution;<br />

• Exp<strong>and</strong><strong>in</strong>g the limited target market (agricultural borrowers at state banks are required<br />

to buy national <strong>in</strong>surance);<br />

• Creat<strong>in</strong>g new <strong>in</strong>dices that blend the quick payouts of <strong>in</strong>dex <strong>in</strong>surance with the more<br />

accurate payouts <strong>and</strong> lower basis risk of area-based <strong>in</strong>surance; <strong>and</strong><br />

• Us<strong>in</strong>g technology that more accurately captures weather events <strong>and</strong> trends, such as the<br />

Normalized Deviation Vegetation <strong>Index</strong> (NDVI), which is derived from satellite measures<br />

of ‘greenness’ correspond<strong>in</strong>g to the level of photosynthesis on the ground.<br />

In terms of replicability <strong>and</strong> scalability, the potential to apply the contract farm<strong>in</strong>g model to<br />

other crops <strong>and</strong> value cha<strong>in</strong>s, l<strong>in</strong>ked to an <strong>in</strong>dex <strong>in</strong>surance product, seems great. Farmers<br />

<strong>in</strong>tegrated <strong>in</strong>to a value cha<strong>in</strong> have a greater potential <strong>for</strong> susta<strong>in</strong>ed <strong>in</strong>come growth <strong>and</strong><br />

<strong>in</strong>creases <strong>in</strong> their quality of life. This can also better position them to take on higher-risk<br />

<strong>in</strong>come-generat<strong>in</strong>g opportunities that require greater upfront <strong>in</strong>vestment: the <strong>in</strong>surance can<br />

play a key role <strong>in</strong> hedg<strong>in</strong>g these <strong>in</strong>vestments aga<strong>in</strong>st weather shocks.<br />
