5. Design <strong>of</strong> Investment <strong>Tax</strong><br />

<strong>Incentives</strong><br />

Governments that choose to use <strong>the</strong> tax system to promote <strong>in</strong>vestment can deploy a variety <strong>of</strong><br />

tax tools. In this chapter we exam<strong>in</strong>e <strong>the</strong> advantages <strong>and</strong> disadvantages <strong>of</strong> several common<br />

tax <strong>in</strong>centives, focus<strong>in</strong>g ma<strong>in</strong>ly on provisions <strong>of</strong> <strong>the</strong> company <strong>in</strong>come tax. Table 5-1 at <strong>the</strong> end<br />

<strong>of</strong> <strong>the</strong> chapter summarizes our analysis.<br />

To keep <strong>the</strong> issue <strong>of</strong> policy design <strong>in</strong> perspective, it is worth reiterat<strong>in</strong>g that most <strong>in</strong>vestment<br />

decisions are dictated by non-tax considerations. Even a zero tax will not attract much <strong>of</strong> a<br />

response <strong>in</strong> <strong>the</strong> face <strong>of</strong> o<strong>the</strong>r serious deficiencies <strong>in</strong> <strong>the</strong> <strong>in</strong>vestment climate that render projects<br />

unpr<strong>of</strong>itable. And if <strong>the</strong> <strong>in</strong>vestment response is concentrated <strong>in</strong> export enclaves, benefits to<br />

<strong>the</strong> broader economy may be small <strong>and</strong> possibly non-susta<strong>in</strong>able. 62 Thus, <strong>the</strong> over-rid<strong>in</strong>g<br />

concern <strong>of</strong> <strong>in</strong>vestment policy should be to pursue policies <strong>and</strong> programs that improve<br />

<strong>in</strong>vestment fundamentals.<br />

With<strong>in</strong> <strong>the</strong> realm <strong>of</strong> tax policy, attention should focus first on establish<strong>in</strong>g a basic tax system<br />

that is effective, fair, <strong>and</strong> efficient, s<strong>in</strong>ce this will stimulate productive <strong>in</strong>vestments <strong>in</strong> all<br />

spheres <strong>of</strong> activity. Add<strong>in</strong>g special <strong>in</strong>centives to a tax system that is punitive, arbitrary,<br />

<strong>in</strong>effective or highly distortionary is a poor substitute for improv<strong>in</strong>g <strong>the</strong> basic tax structure—<br />

ra<strong>the</strong>r like putt<strong>in</strong>g attractive decorations on a vehicle with a broken eng<strong>in</strong>e.<br />

5.1 Design Considerations<br />

The assessment <strong>of</strong> alternative tax <strong>in</strong>centive <strong>in</strong>struments will be viewed here through four<br />

lenses:<br />
