Chapter 29INTRODUCTION TOMACROECONOMICFLUCTUATIONS∂Modern economies are dynamic economies—new products are constantlybeing introduced, old ones disappear, consumer demand shifts fromone good to another, technological innovations lead to job losses insome sectors and the creation of new jobs in others. Most of the time, these developmentshave effects that are primarily microeconomic in nature (felt in individualindustries, for example). But sometimes, major disruptions affect the entire economy.Thus, large swings in oil prices, increases or decreases in government spendingor taxes, shifts in consumers’ attitudes that cause households to alter overallspending and saving levels, or modifications in Federal Reserve policy can lead tomacroeconomic changes reflected in overall levels of production, employment, andinflation. By understanding the impact these factors have on the economy, we willbetter understand why unemployment in the United States reached nearly 11 percentin November and December of 1982 and why it fell to 3.9 percent in April 2000,why real GDP actually declined in 2001, and why inflation was over 10 percent in1979 and only 3 percent in 2004.To make sense of these sorts of fluctuations in the economy, we need to shift ourfocus from the long-run perspective adopted in Part Six, which allowed all wagesand prices time enough to adjust and ensure that markets cleared, to a short-runperspective, in which adjustments in wages and prices may be incomplete. Whilethe theory of long-run macroeconomics offers important insights into the effects offiscal deficits on interest rates and exchange rates, the impact of changes in thesupply of labor on the economy, the sources of economic growth, and the use of monetarypolicy to control inflation, it does not explain the fluctuations in real economicactivity and employment that also characterize market economies.Over the long run, the economy has managed to create jobs to keep pace withthe increasing number of workers. But we also learned in Chapter 22 that in adynamic market economy, the unemployment rate is never zero. Some firms and637
